The conversation looks normal, almost identical to what I get with my
ATmega128 when the ISP cable isn't plugged in or the target board
isn't powered up.  Do you have anything else in your circuit that
could be interfering with the programmer, i.e., anything connected to
the SCK, MISO, MOSI, or /RESET pins that would keep the programmer
from being able to take control of those lines?

At this point, that's all I can think of.  AVRDUDE seems to be
communicating with your STK500 OK, but the STK500 is unable to make
your chip go into programming mode for some reason.  The only thing of
note is that your firmware is at Rev 1.7.  Mine is at 1.10 so I can't
test with your firmware level.

Maybe some else can comment on whether they've used AVRDUDE on an
STK500 with a firmware of 1.7 and had any troubles or not?
