Thank you very much for having provided that piece of info.
Charles already hinted at a specific scenario and possible glitches.

You wrote "when I connect as a student to the server, I can view *all* other student folders".
This immediately raises a rather dumb question: could it be that you are facing a "cosmetic" problem, in the sense the students see each other's folders yet can't access anything beyond that view?
(put in other words, no "red circle with a dash displays" anymore, yet no more rights than before?)
