Thank you Lawrence and Elio. The issue apparently is with how VLC
handles the subtitle streams in mpeg file. When I have authored the
material to DVD structure (/AUDIO_TS, /VIDEO_TS) and open it with VLC,
the software seems to work OK. Ie. I can navigate the menu system,
check the subtitles etc.
Previously the stream observed from standalone stream correlated to the
end result, but apparently that was just pure luck.

So as summary: I can recommend using VLC to verify the output, as long
as one uses it with the final product
