Thank you Lawrence and Elio. The issue apparently is with how VLC handles the subtitle streams in mpeg file. When I have authored the material to DVD structure (/AUDIO_TS, /VIDEO_TS) and open it with VLC, the software seems to work OK. Ie. I can navigate the menu system, check the subtitles etc. Previously the stream observed from standalone stream correlated to the end result, but apparently that was just pure luck.
