I believe this error occurs when there's no ssh key installed on the  
remote machine or you didn't store the passphrase for the key in your  
keychain (as outlined by e.g. <http://ormset.no/wordpress/2007/10/28/leopard-finally-supporting-ssh-agent-at-login

Anyway, I found the following workaround on the web - it implements a  
very basic ssh-askpass and may solve your problem (although I believe  
in the long run you'll be better off using an ssh key and Leopard's  
keychain support - this works flawless and you don't have to type your  
passwords, yet it's stored safely):
