Any chance the issue isn't the Web Server security but that SQL Server 2005 isn't opened up to accept connections from non-local clients? On my desktop and on the SQL Server machine, this program will connect correctly - but on the web server, it will fail with a 401 error. I've double checked and re checked everything, and all credentials are correct - but it still fails. Same exe file works fine from other machines - any ideas on what to look at?
