When using stunnel to provide SSL/TLS encryption, you must tell Blat to use 127.0.0.1 as your server, you cannot let Blat attempt to use smtp.live.com directly.  You will also need to use the port number defined in stunnel.conf, the port number that stunnel will be listening on.  Based on the stunnel.conf listed in your message, Blat needs to use port 1098.
