I am not so sure, as she also used faggot. If it was Just "gay" I could see the argument that it just meant "loser" or something along that lines. As teens can be idiots, I don't really see this a newsworthy event or worth much hand wringing over. Unless Palin wins in 2012 and willow takes to Facebook to do more name calling over people not happy her mother won.
On the other hand, at my old church a popular phrase was "That's so 'gary'-without the the 'r'!" and then they would laugh. They knew the potential offense, and since they didn't want to be accused of being homophobes, they changed the word-but made sure you knew what word they really meant. That somehow seemed more offensive, because clearly they were not using the word innocently-it was very intentioned.
