Yes, the image has to be converted to a 1-frame Mpeg video (of course, you must add audio also).
Still images used as backgrounds are very commonly found on many commercial dvds.

You are missing nothing, you already are on the right way  :-)
spumux is able to read your xml file even if you specify as less informations as you can, even 
without <button> tags. Further, I never needed <action> tags.
What spumux does here is to create buttons, give them a name and decide where the selection go when 
the user will press a cursor key on the remote.
dvdauthor will do the rest: it will link an action to button press and so what you will need to 
write down this is just the button name (maybe their order). spumux starts with "1" and goes up to 
as many button as it finds. Its console output will clarify this, showing you the exact 
button-number binding.
