The Granma solution! After a LOT of research, my understanding is that the problem is with the new version of Miktex 2.9. The way I worked around this might sound peculiar but it solved the problem (after I have tried everything else!), so please no criticism for this "Granma approach". Solution: I had an older version of MikTex 2.9 on another laptop, so I just copied the entire MikTex folder from the Program Files (x86) from my other laptop to the one with the faulty (newer) version of MikTex 2.9. Unbelievably enough, since then it works fine!
